Well, wot I do is make a LOD Terrain the size of the hole and model it to look like a hole, then I select the top bit and texture it with the hole texture.

Create a small brush the size of the crater you want. Now go up to the LOD Menu and Create an LOD Patch. Now, when it becomes an LOD Patch, press V with it selected and then drag the vertices how you see fit.

One question concerning this. If you take a small brush and make it a LOD patch, doesn't it automatically become a 512 x 512 peice of terrain? If so, is there any way to change that?

No the smallest piece of LOD terrain u can create is 512 x 512 - anything smaller and you have to use patch meshes (but beware they are non solid)

If ur's a big big terrain, just select on patch (512x512) by holding ctrl+shift+click and then texture it. Then now u can edit the terrain.
Live to map, not map to live.
